I've noticed the same thing. I have not yet tried re-creating my motion lighting rules yet, but having just tried updating the rules (and enabling the mode change reset), it doesn't appear to have had any effect yet.
I've updated the hub a couple times over the past week, and am currently on 2.1.2.119
Btw, rebooting hub does not clear the state. I had to delete and recreate my motion apps.

I am not able to get this to fail. So that brings up some questions about your failures:
Pick one of the ones that doesn't work for you. Be sure app logging is on. Test it by these steps:
Now, we need to see the app logs. Specifically, we are looking for a log entry when you turn the lights on with the switch. It would say: "XXX (name of switch) turned on". If that log entry is missing, that would explain the failure.
Two other things to check. Before you turn the lights on in step 6, look at the App Status page Application State, and see what the value is for "turnedOff". It should be true, indicating that the app knows not to turn on the lights from motion. Then, check that same variable again after step 6. It should be false. If it's still true, that's the sign of the failure.
With respect to the mode change not clearing the Don't Turn On state, I have found a bug related to that which would most likely explain your problem with that aspect. A fix for that will be in the next release. In the meantime, you can get a workaround for this by turning on the option to "Adjust levels when mode changes?"
This is basically the test I have been doing over the past week to confirm that it's not working properly. I'm out of town for a few days, so I can't really do the test again right now, but here are some of the logs from when I was testing last night:
In all my poking and prodding at this issue, I never encountered a log entry saying that XXX turned on after the turned off manually switch was tripped. In a few days when I am home again I can try this test again and take a look at the Application State and look for the turnedOff value.
One thing that crossed my mind just now is that all of my motion lighting apps that I tested this on have the 'Motion on additional motion sensor' options enabled. Wonder if that could be interfering somehow, and I'm guessing your test cases didn't have this? When I get home I will also test without this option to rule it out.
@talz13 are you also experiencing the issue I am where the condition will not clear even by manually turning on the light? Or is it just the mode change clear that is not working for you?
This is the problem. Your switch may not be reporting it. When you get back, you'll have to dig into the device events log. Some switches, especially older GE Z-Wave switches, are notorious for not sending physical events. If you are using the Generic Z-Wave drivers, you may be able to overcome this problem with the Z-Wave Poller app.
I think I misunderstood. I thought I was looking for 'XXX turned on' besides the physical turn on. If you look at the dev99 logs I posted at 8:34pm there is a 'Master Bedroom Light was turned on [physical]' line entry. That appears to be properly reporting the physical switch change.. And this event always shows up properly on all 3 of the lights in question..
The question is, why isn't Motion Lighting seeing it? I need to see the example ML setup, and also it's app status page.
I finally had a chance to do some more troubleshooting. Being able to see the turned off status in the App settings helped a lot.
In my testing I was not able to reproduce the issue directly, so I think the feature itself is working, but I did find the culprit of my problem.
I was under the impression that the only way to trigger the "turned off" state was through a manual switch of the physical button, but that is not the case. If a scene turns off a light, then the 'turned off' state also becomes true.
Since I have scenes controlling almost every light several times per day, the 'turned off' state was being set to true consistently.
I tested this on GE and Zooz in wall dimmers.
I can confirm this issue still exists. I tried manually turning off the override and turning it back on. That did not seem to help. In the below log, "Hallway light switch" is the virtual switch that handles the override function

Note that the app continues to think that it was turned off manually when infact it was turned off by motion inactive.
Other things I've tried are to reboot the hub, turn off and on the lights using Alexa as suggested earlier. I have the hub in this state for couple days now and can try other things.
I'm refusing to delete the app and recreate like others did hoping to find a fix. I may give up in a day or two.

I have about 7 motion lighting programs that are stuck not turning on now for this reason. Defiantly still a bug here... The state is not clearing.
The problem even continues if I clone the motion lighting program to a new program... The closed program still says "Not turning on: turned off manually" even though that setting is disabled.
Remove that instance and recreate it.
